Leaky tub faucet question

Hi,
I have an old bathtub faucet that is leaking. I’ve determined it’s from the cold water side (cold and hot water have separate knobs). When I went to fix it I found that there was grout all around the valve stem (see pic) which, i believe, I need to remove. Before I started chipping away at it i thought I’d ask if i’m heading the right direction? Also, is the grout required there (do i need to put it back?). Any help would be appreciated.

Yes you need to remove it, you could grout it or caulk it grout would last longer water will leak into the wall if you don't , even if you caulk the escutcheon
 
Thanks for the response. This is a tub without a shower head, so no water ever gets near this point. I’m guessing you’re thinking there’s a shower head when you’re saying water would get in the wall?
